A friend of mine told me of a guy who was electrocuted by earphones because he was listening to music while at the same time charging his phone.
Is this really possible and what happens in such a case?

I have gotten static shock from wearing headphones that have a ring of metal around the buds. But it wasn't what you would define as being electrocuted. I could see this happening if the guy was in the shower, bath, or otherwise immersed in water with his headphones in and the phone was charging.

Not likely. The amount of electricity that normally goes through the earphones isn't enough to hurt anybody. In fact, under normal circumstances it would be unlikely to be electrocuted even by touching the part of the charger that goes in the phone (don't touch the end that goes in the outlet, though) So, it COULD happen, but your phone would have to seriously mess something up to do that!
